Asset Management Reconciliation

Part 8 of the Complete Guide to Reconciliation Systems in BFSI

At the end of a valuation day, an investment fund’s portfolio system and custodian agree that the fund owns 100,000 shares of a company. Operations celebrates a clean position reconciliation. Minutes later, the fund accountant reports that the fund’s net asset value is overstated.

The shares are correct. Their price is not.

The valuation system used yesterday’s closing price of $20.00 instead of today’s approved price of $19.50. The position is therefore overstated by $50,000:

100,000 × ($20.00 - $19.50) = $50,000

The custody record can prove how many shares are held, but it does not by itself prove what those shares are worth. Nor does it prove that cash, accrued income, fees, liabilities, foreign-exchange rates, or units in issue are correct.

This story captures the purpose of asset-management reconciliation. An investment portfolio moves through decision, execution, settlement, custody, valuation, accounting, income processing, fee calculation, and investor reporting. Each stage contributes a different fact. Reliable reporting requires those facts to form one explainable whole.

The Investment Record Is Distributed
#

An asset manager invests for a fund, mandate, or other portfolio under defined objectives and restrictions. Its operating model may include trading and portfolio systems, brokers, custodians, market-data vendors, an administrator, a transfer agent, banks, risk systems, and a general ledger.

Several records are especially important:

  • A portfolio record is the manager’s internal view of investments, transactions, cash, income, and sometimes accounting.
  • A custodian record shows assets and cash held or administered through custody accounts, together with settled movements and pending activity.
  • A fund-accounting record applies accounting and valuation rules to assets, liabilities, income, expenses, and capital.
  • A transfer-agent record maintains investor subscriptions, redemptions, and units or shares for structures that use a transfer agent.
  • A market-data record supplies prices, rates, identifiers, corporate actions, and other inputs used for valuation and risk.

These sources should not contain identical rows. A manager may recognize an execution before custody records settlement, while an administrator may book an expense accrual absent from custody. Reconciliation tests the relationships among them.

Observation: Correct asset-management reporting depends on quantities, cash, prices, income, liabilities, and ownership records from different sources.

Concept: Asset-management reconciliation proves continuity across the investment lifecycle rather than agreement in one isolated balance.

From Investment Decision to Execution
#

The lifecycle begins with an investment decision. An order records the security, side, quantity or amount, account, and constraints. A broker or venue then executes all or part of it.

An execution is the point at which transaction terms are agreed in the market. A settlement is the later completion of the required securities and cash movements under the applicable terms. The distinction matters because the portfolio may have economic exposure before custody changes.

Suppose a manager orders 20,000 shares and receives two fills:

Before applicable charges, the weighted average price is $15.04 because $300,800 divided by 20,000 equals $15.04.

Order and trade reconciliation compares internal executions with broker confirmations and allocations. It tests portfolio, instrument, side, quantity, price, currency, dates, broker, charges, and status. A 75% and 25% allocation should produce 15,000 and 5,000 shares; a 10,000-and-10,000 split preserves the total but misstates both portfolios.

Controls should identify canceled orders, partial fills, duplicates, failed allocations, and late confirmations. A correct custody position does not excuse an unauthorized trade.

Portfolio-to-Custodian Reconciliation
#

Portfolio-to-custodian reconciliation compares the manager’s internal holdings and transactions with independent custody records. It is one of the central controls in investment operations, but it must state which position is being compared.

A traded position reflects executed transactions according to the manager’s recognition policy. A settled position reflects completed securities movements. An available position reflects securities that can currently be delivered or used, subject to restrictions and pending activity.

A settled-position roll-forward can be expressed as:

opening settled position + settled purchases and receipts - settled sales and deliveries ± other settled movements = closing settled position

Other settled movements can include transfers, conversions, maturities, and corporate-action activity. Pending purchases and sales bridge the traded position to the settled position.

Consider a fund with 50,000 settled bonds at opening. A purchase of 10,000 settles, a sale of 4,000 remains pending, and no other movement occurs. The closing settled position is 60,000, while the traded position after the sale is 56,000. Both can be correct:

50,000 + 10,000 = 60,000 settled

60,000 - 4,000 pending sale = 56,000 traded

A control that compares 56,000 directly with 60,000 and labels the 4,000 difference “timing” is incomplete. It must map the difference to the specific pending sale, expected settlement date, status, and account.

Position matching normally uses portfolio or custody account, security identifier, quantity, location, status, and effective date. Instrument identifiers require governed mapping because the same asset may appear under different codes. Aggregate equality is insufficient: an excess in one account can offset a shortage in another.

Observation: A difference between portfolio and custody can be expected only when a specific lifecycle event explains it.

Concept: Position reconciliation uses transaction-level bridges to prove why valid position bases differ.

Transaction Reconciliation
#

Closing positions can agree while activity is wrong. A missing purchase and equal missing sale can leave net quantity unchanged. Transaction reconciliation therefore compares purchases, sales, transfers, maturities, corporate actions, and adjustments separately.

It connects internal identifiers with broker, custodian, and accounting references while preserving one-to-many relationships. It can reveal a wrong-portfolio trade, duplicate, missing settled movement, date difference, incorrect charge, misclassified transfer, or canceled trade left active. The control maps each source event to the business activity and compares the fields that should agree.

Cash Reconciliation
#

Cash links trading, income, expenses, investor activity, and settlement. Funds can have separate accounts by currency, custodian, market, or purpose, while internal books, custody statements, banks, and the GL represent different stages.

A basic settled-cash roll-forward is:

opening cash + receipts - payments ± transfers = closing cash

Receipts include sale proceeds, subscriptions, income, and tax or collateral returns. Payments include purchases, redemptions, fees, taxes, margin, and expenses. Each category needs an identified source and accounting treatment.

Suppose opening cash is $1,000,000. The fund receives $80,000 from a settled sale and $5,000 of dividend cash, then pays $300,800 for the purchase in the earlier example and $4,200 of expenses:

$1,000,000 + $80,000 + $5,000 - $300,800 - $4,200 = $780,000

If custody shows $780,000 but the internal book shows $785,000, the $5,000 difference may be a missing dividend receipt, a duplicate internal receipt, or another event. Equal ending cash would not prove the classifications were correct; offsetting errors could still misstate income and expenses.

Cash reconciliation compares amount, currency, account, dates, reference, source, and status. Foreign currencies require an explicit conversion basis; restricted cash, collateral, overdrafts, and pending settlements require correct classification.

Valuation Reconciliation
#

Valuation is the process of assigning a monetary value to an investment under an approved basis and at a specified time. A quoted security may use a designated market price. A bond may require price plus accrued interest under the reporting basis. A derivative or less liquid asset may require a model, evaluated price, or other governed method.

Valuation reconciliation tests more than whether two systems display the same market value. It examines:

  • Security and position quantity
  • Price, price type, source, and valuation timestamp
  • Currency and foreign-exchange rate
  • Accrued interest or other valuation components
  • Price scaling, quotation convention, and unit multiplier
  • Fair-value hierarchy or method where applicable
  • Stale, missing, overridden, or challenged prices
  • Approval and evidence for manual overrides

For a simple equity holding:

market value = quantity × approved price × applicable unit factor

For a foreign holding, reporting value also depends on an approved exchange rate. Systems can agree on quantity and local value but disagree in the fund’s currency.

Suppose a fund owns 10,000 shares valued at €30 each. The local value is €300,000. If one system uses 1.10 US dollars per euro and another uses 1.08, their values are $330,000 and $324,000. The $6,000 difference comes from foreign exchange, not position:

€300,000 × (1.10 - 1.08) = $6,000

Observation: Position, local price, and currency conversion are independent valuation inputs.

Concept: Valuation reconciliation identifies which input or rule creates a value difference instead of treating market value as an indivisible number.

What Net Asset Value Means
#

Net asset value (NAV) is the value of a fund’s assets minus its liabilities, normally calculated under the fund’s governing documents and applicable accounting and regulatory basis. NAV per unit or per share divides that net value by the relevant number of fund units or shares in issue.

In simplified form:

NAV = total assets - total liabilities

and

NAV per unit = NAV ÷ units in issue

The exact components, timing, pricing basis, rounding, and publication process depend on the fund and its governing framework. NAV is not simply the market value of securities.

Consider this teaching example:

The arithmetic is:

$10,540,000 - $40,000 = $10,500,000

and

$10,500,000 ÷ 1,000,000 = $10.50

NAV reconciliation compares the fund accountant’s calculation with the portfolio book, custodian, market data, expense records, transfer-agent capital records, and general ledger. It should validate both component values and the final result.

Correct Positions, Incorrect NAV
#

The opening story demonstrates the simplest reason correct positions can coexist with incorrect NAV: the price is wrong. Many other causes exist.

Correct quantities can still produce incorrect NAV when:

  • A stale or incorrect price is applied
  • A foreign-exchange rate uses the wrong source or time
  • Bond interest or other income is missing or duplicated
  • A management, administration, custody, or performance fee is wrong
  • A dividend receivable is omitted or booked twice
  • Cash is correct in its transaction currency but converted incorrectly
  • A liability, tax, or expense accrual is absent
  • Units in issue are wrong, changing NAV per unit even if total NAV is correct
  • A security multiplier or price scaling factor is incorrect
  • A corporate action changes value or entitlement but is processed late

Return to the simplified NAV. If every position is correct but investment values are overstated by $50,000, reported NAV becomes $10,550,000 instead of $10,500,000. With 1,000,000 units, reported NAV per unit becomes $10.55 rather than $10.50:

$50,000 ÷ 1,000,000 = $0.05 per unit

This is why a clean position reconciliation is necessary but insufficient. NAV is a composite result. Every material input and rule needs control evidence.

Observation: Quantity agreement proves only one input to portfolio value.

Concept: NAV reconciliation is a multi-source proof over assets, liabilities, capital, valuation rules, and arithmetic.

Fee Reconciliation
#

Investment funds and mandates may incur management, administration, custody, audit, transaction, performance, and other fees under their agreements and applicable requirements. A fee accrual recognizes an expense and liability over the period in which it is incurred, even if cash is paid later.

Fee reconciliation begins with the governing agreement and approved calculation basis. It can test:

  • Fee type, rate, tier, and effective date
  • Asset or other base used in the calculation
  • Day count and accrual period
  • Minimums, caps, waivers, rebates, and taxes
  • Crystallization or payment dates where relevant
  • Accrued expense, payable, invoice, cash payment, and GL posting
  • Authorization for manual adjustments

Suppose an annual management fee of 0.60% is applied for a 30-day teaching period to a constant $12,000,000 base using a 360-day convention specified for the example:

$12,000,000 × 0.60% × 30 ÷ 360 = $6,000

If accounting accrues $5,000, the $1,000 break may arise from the wrong rate, base, day count, or period. Paying a $6,000 invoice does not automatically correct a stale accrual; the liability, expense, cash, and NAV effects must all be reconciled.

Performance-fee arrangements can be more complex, using benchmarks, hurdles, high-water marks, crystallization dates, or equalization methods. Reconciliation should implement the actual governing terms rather than assume one universal formula.

Dividends and Investment Income
#

Investment income includes economic benefits such as dividends on shares and interest on debt instruments, subject to the instrument and accounting basis. Cash receipt and income recognition are separate stages.

For dividends, reconciliation can connect:

  1. The issuer or market announcement
  2. The eligible position under the event terms
  3. Gross entitlement
  4. Tax or other deductions
  5. Receivable recognition
  6. Cash receipt
  7. Allocation among portfolios or investors
  8. General-ledger and NAV effects

Suppose a fund is eligible for a dividend on 25,000 shares at $0.80 each. Gross entitlement is:

25,000 × $0.80 = $20,000

If the applicable processing produces a $3,000 tax deduction in this example, expected net cash is $17,000:

$20,000 - $3,000 = $17,000

The fund may recognize the receivable before cash arrives under its accounting policy. When cash is received, the receivable should clear; income should not be booked a second time. A custodian cash receipt of $17,000 can therefore coexist with a $20,000 gross income amount and a $3,000 tax amount. Comparing only cash with gross income creates a false break.

Interest-bearing instruments introduce coupon schedules, accrual periods, day-count conventions, rates, payment dates, and withholding. A bond’s accrued income can change every day without cash movement. Income reconciliation should roll forward opening accrual, new accrual, receipts, reversals, purchases or sales involving accrued interest, and closing accrual under the approved basis.

Observation: Entitlement, accrued income, receivable, tax, and cash are related but distinct values.

Concept: Income reconciliation follows recognition and collection through their full lifecycle rather than equating income with bank receipts.

Investor Capital and Units
#

For pooled funds, subscriptions and redemptions change cash, investor ownership, and units in issue. Controls compare authorized orders, dealing-date NAV, units created or canceled, cash, investor records, and GL capital. Cutoffs and any pricing adjustments must follow the governing documents.

If total NAV is $10,500,000 but units in issue are recorded as 1,050,000 rather than 1,000,000, the calculated NAV per unit is $10.00 rather than $10.50. Every security position and total NAV component could be correct while the published per-unit result is wrong.

Because subscriptions and redemptions may use published NAV, an error can affect entering, leaving, and remaining investors differently.

Expected Timing and Genuine Breaks
#

Different cutoffs can create expected timing, such as a broker confirmation awaiting the custody interface, a pending settlement, dividend cash not yet due, or a scheduled price file.

Expected timing must have a named source, start event, calendar, cutoff, maximum window, owner, status, and evidence. “The custodian is late” is not a permanent resolution. Once the approved window expires, the item needs exception treatment and impact assessment.

Genuine breaks include wrong portfolio allocation, missing or duplicate trades, unexplained custody differences, cash in the wrong account, stale prices, incorrect foreign-exchange rates, missing liabilities, unsupported fee calculations, duplicate income, incorrect eligible positions, and wrong units in issue.

Materiality is not only amount. A small per-unit error can affect many transactions; a zero-value position break can affect rights or exposure; repeated fee errors can reveal a configuration defect.

Resolution and Audit Evidence
#

A resolution must address all affected records. Correcting a stale price may require recalculating values, NAV, investor dealing, performance, risk, reporting, and communication under the applicable error policy. A cash correction may also change income, tax, receivables, and the GL.

The audit trail should preserve source snapshots, prices and rates with timestamps, position bases, transaction links, fee rules, income announcements, original and corrected calculations, approvals, reruns, and publication status. Manual prices, journal entries, and tolerance overrides require clear authority and rationale.

Root-cause analysis distinguishes one-off events from control weaknesses. Repeated stale prices, custody differences, or fee breaks can reveal vendor, mapping, cutoff, or agreement-setup problems.
